U.S. equities rallied on Tuesday, lifted by strong Q2 bank earnings and a cooler-than-expected inflation report. Risk appetite rebounded broadly across all three major indices.

The Labor Department’s June CPI came in below analyst expectations, as easing energy price pressures — partly aided by signs of progress in U.S.–Iran peace talks last month — helped cool inflation more than forecast.

Fed Chair Kevin Warsh appeared before Congress for the first time since his confirmation, outlining the Fed’s plans to keep price pressures in check. However, renewed U.S.–Iran aerial exchanges over Hormuz Strait control have kept markets alert to the risk of a fresh inflation flare-up driven by rising crude prices.

Following the CPI release, markets priced the probability of the Fed holding rates steady at its July meeting at 83.4%, up sharply from 58.3% on Monday. CME FedWatch data still shows markets expecting at least one 25 bps rate hike before year-end.

“This inflation report seems to undercut the case for a rate hike,” said Chuck Carlson, CEO of Horizon Investment Services. “At least for now, it gives the Fed more room to manoeuvre. Warsh’s message was that we can bring inflation down — and that’s exactly what his audience wanted to hear. Maybe inflation can come down on its own without another hike.”

Q2 earnings season kicked off with five major banks reporting strong results, broadly beating expectations on the back of solid trading revenues and a pickup in M&A activity. Goldman Sachs surged 9%, driven by trading gains and geopolitical volatility. JPMorgan and Bank of America rose 2.5% and 1.9% respectively. Citigroup fell 5.3% as cost concerns overshadowed its earnings beat, while Wells Fargo declined 2.7%.
