AI Cash Burn Escalates: Google and Tesla Cash Flows Turn Negative, yet Wall Street Remains Bullish on Long-Term Returns

As the latest earnings season unfolds on Wall Street, tech giants are facing a stern test over their "AI return on investment." In this round of reporting, AI capital expenditure has taken center stage and is being subjected to microscopic scrutiny.

 

On Wednesday, two members of the "Magnificent Seven"—Google parent Alphabet and Tesla—reported second-quarter results on the same day. Their primary common denominator: both companies reported negative free cash flow for the quarter and warned investors to brace for even higher capital expenditures ahead.

 

Despite both companies beating revenue expectations, it wasn't enough to halt post-market sell-offs, with Tesla tumbling over 4% and Alphabet dropping nearly 3%.

 

This could spell trouble for the broader tech sector, particularly for peers scheduled to report next week. Meta and Microsoft are set to release earnings next Wednesday, followed immediately by Amazon and Apple on Thursday.

 

To date, the AI boom has been largely driven by record infrastructure spending from a handful of Big Tech firms, including massive investments in model developers like OpenAI and Anthropic.

 

However, the recent emergence of cost-effective open-source models—coupled with signs that U.S. enterprises are growing more frugal with AI service budgets—has sparked fresh anxiety over future returns on investment.

 

After surging in April, Alphabet's stock is now pacing toward its third consecutive monthly decline.

 

Tesla shares have fallen 11% in July, pushing year-to-date losses to 17%. Meanwhile, the tech-heavy Nasdaq Composite has dropped roughly 5% since reaching record highs in early June.

Unprecedented Spending Levels

While both Alphabet and Tesla are spending at unprecedented levels, the scale of their outlays differs significantly.

 

Alphabet raised its full-year CapEx forecast to between $195 billion and $205 billion, while warning that 2027 spending will be even higher. Its previous guidance was $180 billion to $190 billion.

 

At the top end of that updated guidance, Alphabet could become the tech sector's largest big spender this year, topping Amazon’s current CapEx guidance of over $200 billion (a figure Amazon may revise upward during its earnings call next week).

 

Google and other hyperscalers are building out massive data centers equipped with advanced accelerators to supply the compute necessary for training and deploying cutting-edge AI models and supporting services.

 

By contrast, Tesla reiterated that its full-year CapEx is expected to top $25 billion—representing approximately 200% year-over-year growth—and will continue to climb over the next two to three years. In Q2, Tesla's CapEx surged 142% to $5.79 billion as the company doubled down on full self-driving (FSD), AI, and robotics initiatives long touted by CEO Elon Musk.

 

Tesla is currently retooling factories to manufacture its two-seat Cybercab robotaxi and its in-development Optimus humanoid robot, while preparing to break ground on a massive AI chip manufacturing facility in Texas.

 

"We should invest capital as fast as we can without being too wasteful," Musk said during the earnings call. "If we can get things done faster, a slightly lower capital efficiency is acceptable."

 

Musk also boasted that Tesla is currently executing the fastest industrial expansion since World War II. He emphasized that while this year represents a massive capital expenditure push, he is confident all investments will yield incredible returns.

Cash Reserves Take a Hit

These aggressive expansion plans have severely drained cash reserves at both companies.

 

Tesla posted negative free cash flow of $1.1 billion for Q2, marking its first negative quarter in over two years, compared to positive $146 million in the year-ago period and $1.44 billion in Q1.

 

Alphabet's cash flow drop was even more pronounced. The online search giant saw its Q2 free cash flow collapse from nearly $25 billion a year ago to negative $5.9 billion—its first negative quarterly cash flow in decades.

 

"We expect free cash flow to remain under pressure due to our investments in technical infrastructure, which position us to capture AI opportunities and continue driving attractive returns," Alphabet CFO Anat Ashkenazi stated on the call, noting that the vast majority of the $44.9 billion spent in Q2 went toward AI infrastructure.

Wall Street Remains Bullish on Long-Term Returns

While post-earnings price action indicates that investors' alarm over AI "cash burn" eclipsed both companies' solid top-line figures, Wall Street analysts remain enthusiastic, confident that short-term cash burn will yield substantial long-term gains.

 

In a client note, Mizuho Securities analysts wrote that Google’s CapEx hike was "largely expected" and that the broader narrative remains intact, buoyed by an 82% YoY surge in cloud revenue that handily beat consensus. Alongside expanding cloud margins, usage of Google's Gemini models is accelerating.

 

"We are therefore surprised by [Alphabet's] post-market decline and expect the stock to recover during tomorrow's trading session," Mizuho analysts noted, reiterating a "Buy" rating.

 

Rebecca Wettemann, CEO of tech research firm Valoir, noted that Google's core business remains resilient and AI investments are already yielding returns.

 

"Google's momentum should ease market anxiety regarding overspending in AI," Wettemann wrote. "Strong performance across segments demonstrates that Search is not dead, Advertising remains vital, and Cloud investments continue to pay off."

 

Regarding Tesla, Keith Fitz-Gerald, principal at advisory firm Fitz-Gerald Group, argued the automaker is "sacrificing short-term profitability for AI infrastructure"—a playbook reminiscent of early-stage Amazon or Netflix.

 

"I expect this to yield handsome returns over the next 12 to 24, or even 36 months," Fitz-Gerald wrote following the earnings release.
